The fundamental index tracks stocks according to four fundamental value factors: sales, cash flow, book value and dividends. Formally known as Research Affiliates Fundamental Indexes (RAFI), this unique indexing strategy tends to favor value stocks, and overweights certain industries.

The Schwab Fundamental US Small Company ETF tracks the Russell RAFI US Small Company Index, whose approach equally weights the four factors—sales, cash flow, dividends and stock buybacks—providing a portfolio that offers greater cash flow and steadier growth than other small-cap investing strategies. FNDA owns nearly 1,000 companies, with approximately 20% concentrated among industrial stocks. Other top market sectors include financials, consumer discretionary stocks and tech.

Methodology

We began with a list of more than 140 small-cap ETFs, organized by category, with the intent of selecting a variety of funds employing diverse investment strategies.

The initial list was sorted on expense ratio fees, five-year total returns and three-month total returns. The latter factor was to evaluate how the funds performed in a declining market. We eliminated country funds or narrowly focused ETFs.

Next we screened for the highest Morningstar ratings, providing a list of 22 funds. Our goal was to select options from both the growth and value camps, with additional international and actively managed options.

The passively managed ETFs all sport rock-bottom fees and expansive diversification. The actively managed picks lean towards factor approaches, with distinct styles. Finally, you might wait for the global environment to calm before investing in the Schwab International Small-Cap Equity ETF (SCHC).
